I've added some trace to Net/SMTP.php to print out the rcpt to address and it's correct. I've replicated this by issuing the same commands via 'telnet mail.domain.com 25'. So it seems the problem is with the mail server. I'll contact the web host and see what they say.

I added some trace messages and verified the e-mail address was being supplied correctly. I then duplicated the results with a telnet session to port 25. I then hunted the web host doco - they mentioned SMTP authentication being required - which surprised me as Drupal sends out e-mails just fine without it. But after a couple of goes I managed to correctly configure authentication for CiviCRM and I'm now sending e-mails. Problem solved I hope.
